Expense ratios: a quite wealth killer which eats up your mutual fund gains

Imagine two friends, Ramesh and Neha, who each invested Rs 10,00,000 in mutual funds 20 years ago. Ramesh chose a fund with a 2 per cent expense ratio, while Neha opted for one with a 0.5 per cent ratio. Both funds delivered the same gross return of 10 per cent annually. Today, Neha's portfolio is worth around ~62,00,000, about ~15,00,000 more than Ramesh's. A huge difference, right. Actually, expense ratio fees nibbled into Ramesh's wealth over the course of 20 years.
This quiet wealth killer is the expense ratio, the annual fee charged by mutual funds.
For most mutual fund investors, expense ratios are an often-overlooked detail. But experts warn that these fees can have a significant impact on long-term returns, especially when compounded over decades.
Why do expense ratios matter?
'Expense ratios are the annual fees that mutual funds charge for managing your money. These may range from 0.2 per cent to around 2 per cent,' says Arjun Guha Thakurta, executive director at Anand Rathi Wealth.
While passively managed index funds tend to have lower expense ratios (0.2 per cent-0.7 per cent), actively managed funds can go as high as 2 per cent.
'Over the long term, even a 1 per cent difference in costs can erode wealth substantially. If a fund consistently delivers returns above its benchmark, a higher expense ratio may be justified. Otherwise, that extra 1 per cent is simply a drag on your wealth,' Thakurta explains.
Navy Vijay Ramavat, managing director at Indira Group, agrees.
'Expense ratios are deducted daily from fund assets, reducing NAV and lowering returns. For example, a fund generating 10 per cent returns before expenses with a 2 per cent expense ratio delivers only 8 per cent net returns. Over 20 years, that small difference could result in ~267000 less wealth per ~1000000 invested, a 43.6 per cent difference in final accumulation,' he notes.
Active vs passive: What's worth paying for?
Should investors prioritise low-cost index funds to minimise expenses? Not always, Thakurta says.
'In a developing market like India, small and midcap companies offer significant growth potential. Here, active funds, despite higher costs, may justify their fees if they generate consistent alpha.'
Ramavat suggests a balanced approach.
'For core portfolio allocations, low-cost index funds can provide broad market exposure at minimal cost. Active funds can be used selectively in niche segments where managers have a proven ability to outperform.'
What's considered high or low?
As a rule of thumb, expense ratios below 1 per cent for equity funds and 0.5 per cent for debt funds are considered low in India. Ratios above 1.5 per cent for equity and hybrid funds or 0.75 per cent for debt funds are on the higher side, says Thakurta.
Sebi also prescribes upper limits based on fund type and size, providing a regulatory framework to assess reasonableness.
Reducing the drag without sacrificing returns
'Switching from regular to direct plans can shave off 0.3 per cent to 0.7 per cent annually, adding up to meaningful savings over time,' Ramavat points out.
He also recommends using a core-satellite portfolio, combining low-cost index funds for the bulk of investments with carefully chosen active funds in specialised areas.
'Regular monitoring is critical. If a fund's expense ratio increases without an improvement in performance, consider switching,' Ramavat adds. However, he cautions against hasty exits.
'For existing holdings, weigh tax implications before making a move.'

Expense ratios may look like a small percentage, but their impact on compounding is huge. By making informed choices and ensuring that every rupee paid in fees delivers value, investors can significantly boost long-term wealth creation.

Second-hand car prices in Delhi drop heavily

New Delhi: Prices of second-hand cars in the national capital have witnessed a sharp fall in recent days, with traders reporting a decline of 40 to 50 per cent, the Chamber of Trade and Industry (CTI) said on Friday. CTI Chairman Brijesh Goyal has said the market for overage vehicles in Delhi has been severely affected, with nearly 60 lakh vehicles impacted by the sudden downturn. He attributed the price crash to restrictions related to End-of-Life (EOL) vehicles, which have crossed the permissible age limit for operation in Delhi. Goyal, also an automobile businessman, claimed that traders were being forced to sell cars at significantly lower prices. "In the last five days, the prices of second-hand cars have dropped by 40 to 50 per cent. Businessmen in Delhi are now compelled to sell vehicles at one-fourth of their original price," he said. He said that second-hand cars from Delhi were usually sold in Punjab, Rajasthan, Uttar Pradesh, Bihar, Tamil Nadu, Karnataka and Kerala. However, the demand from outside states was now accompanied by aggressive bargaining. "Luxury used cars that earlier fetched Rs six to seven lakh were now being sold for barely Rs 4 lakh to Rs 5 lakh. 'Buyers from other states are aware of the challenges faced by Delhi-based traders and are negotiating accordingly," Goyal said. He further added that over 1,000 traders in areas like Karol Bagh, Preet Vihar, Pitampura, and Moti Nagar were involved in the business of selling second-hand vehicles. Car dealers have also raised concerns over difficulties in obtaining the No Objection Certificate (NOC) from the Transport Department, which is required to sell used vehicles in other states. Earlier, the process was relatively smooth, but now traders say they were facing delays and complications. The Delhi government had banned fuel for end-of-life vehicles -- 10 years or older for diesel vehicles and 15 years or older for petrol vehicles -- that are deregistered and not allowed to ply on the roads from July 1, following a court order. However, on Thursday, the government requested the Commission for Air Quality Management (CAQM) to put the ban on hold with immediate effect, arguing that the fuel ban on overage vehicles was not feasible due to technological challenges.

Jane Street fallout: Derivatives trading volumes may be hit

The derivatives market could take a major hit in trading volumes after the Securities and Exchange Board of India (Sebi) cracked down on Jane Street Capital, halting its operations in Mumbai and impounding more than half a billion dollars of local assets. ADVERTISEMENT Analysts said the regulatory action would put pressure on revenue for intermediaries dependent on derivative market activity, with volumes shrinking in response to Sebi's stiff punitive measures against one of the biggest proprietary trading firms in the segment. "Jane Street is one of the largest traders contributing to Indian markets," said Siddarth Bhamre, head of institutional research, Asit C Mehta. "When big players are banned for wrongdoing, others become cautious and reduce activity, leading to lower volumes. Traders may also face fewer counterparties, potentially causing a further drop in F&O volumes ahead." The capital market regulator has taken its toughest action ever against a foreign trading firm by targeting Jane Street, one of the world's largest quant trading firms that's also among the highest paymasters at India's top technology campuses. Highlighting the broader market implications, Zerodha Founder and CEO Nithin Kamath cautioned that action against proprietary trading firms like Jane Street, which contribute nearly half of the options trading volumes, could also dampen retail participation. "There's a flip side. Prop trading firms like Jane Street account for almost 50% of options trading volumes. If they pull back which looks likely it could also impact retail activity, which makes up about 35%. This could spell bad news for both exchanges and brokers," Kamath wrote on X. ADVERTISEMENT He added that the coming days would be crucial in gauging the fallout. "The next few days will be telling. F&O volumes might show just how dependent we are on these prop giants. I'll share more data as and when anything interesting comes up," Kamath wrote on the social media platform. ADVERTISEMENT In the wake of the Sebi order, shares of Nuvama Wealth Management, capital market service provider Central Depository Services and stock exchange BSE slumped following the regulator's Wealth shares fell the most, dropping 10.6% as the firm is Jane Street's domestic trading partner, which got caught up in the regulatory crossfire, triggering investor anxiety despite no direct accusations against the firm. Along with Nuvama Wealth, shares of BSE fell 6.4%, while CDSL plunged 2%. ADVERTISEMENT In a strongly worded 105-page interim order, Sebi accused Jane Street and its associated entities of using complex high-frequency trading strategies to manipulate the Nifty 50 and Bank Nifty Indices. The regulator also said these tactics misled retail options traders and gave Jane Street an edge in India's booming derivatives interim order alleged that Jane Street earned unlawful profits of ₹4,843 crore ($570 million). Jane Street runs its operations in India through four group entities-two based locally and two located in Hong Kong and Singapore, respectively. The firm established its first Indian unit in December 2020, while the other two Asian entities participate in Indian markets as registered foreign investors.
